A leveraged buyout is a private equity acquisition financed with a meaningful layer of debt on top of fund equity. The company’s cash flows service the debt; if earnings grow and debt declines, equity value can compound — and if the thesis fails, leverage magnifies the loss.

What a leveraged buyout is — and is not

In a classic LBO, a PE sponsor acquires a company using equity from its fund and debt raised against the target. The acquired company (or a new holdco) becomes the borrower. Interest and principal are paid from operating cash flow. At exit, enterprise value minus remaining net debt equals equity value, which is shared among the fund and any co-investors or management equity holders per the cap table.

An LBO is not magic leverage. It is a capital-structure choice that trades higher expected equity IRRs for higher financial risk. HowTo: steps in an LBO

Step 1 — Screen for fit. Look for durable cash flows, sensible cyclicality, and a thesis you can execute. Screen out businesses where leverage would force underinvestment in the franchise.

Step 2 — Build sources and uses. Uses include purchase equity value, refinanced debt, fees, and cash left on the balance sheet. Sources include new debt tranches, rollover equity, management equity, and sponsor equity. The two sides must balance.

Step 6 — IC and close. Present returns, risks, and mitigants. Negotiate SPA terms, W&I insurance if used, and financing commitments. Close, fund, and install governance.

Step 7 — Own and exit. Execute the plan, refinance when accretive, and exit via sale or IPO when the risk/reward of holding longer no longer clears the bar. Measure outcomes with IRR and MOIC.

The returns math (intuition)

Suppose you buy a company for $100m of enterprise value with $60m of debt and $40m of equity. Five years later you exit at $140m EV with $30m of net debt remaining. Equity value is $110m — a 2.75x MOIC on the $40m cheque before fees. IRR depends on timing of any intermediate distributions and the exact hold. If EBITDA grew and the exit multiple held, both operating improvement and deleveraging contributed.

If instead you exit at the same EV but failed to pay down debt, equity value is lower. If you exit at a compressed multiple despite growth, leverage may not save you. Management equity and incentive design are part of leverage too — not financial leverage, but motivational leverage. Misaligned incentives can destroy an otherwise underwritable capital structure. Diligence the people plan with the same intensity as the debt schedule.

Add-ons, carve-outs, and complexity multipliers

Platform LBOs often assume a string of add-ons. Model integration costs and timing honestly; “synergies” that never hit cash are just adjectives. Carve-outs add stranded costs, TSA dependence, and systems risk — leverage that looked fine on a carved P&L may be wrong on day-one cash.
